Introduction

The GENIUS Act doesn't just regulate who can issue a stablecoin. It contains a single sentence that could reshape the entire yield layer of Ethereum DeFi: permitted payment stablecoin issuers are prohibited from paying interest or yield to holders. That one provision is now the most lobbied line in US crypto law.

Enacted as Public Law 119-27 in 2025, the GENIUS Act (Guiding and Establishing National Innovation for US Stablecoins) is the first comprehensive federal framework for dollar-pegged stablecoins. The OCC and FDIC are working through proposed rulemaking in 2026. The yield prohibition sits at the center of a fight between traditional banks, DeFi protocols, and stablecoin issuers.

This guide explains what the yield ban actually says, who it covers, why banks want it preserved, and what the two possible outcomes mean for yield-bearing stablecoins on Ethereum.

What the GENIUS Act Actually Says About Stablecoin Yields

The yield prohibition is statutory, not regulatory. That distinction matters enormously.

According to the enrolled text of S.1582 (Public Law 119-27, available on Congress.gov), permitted payment stablecoin issuers (PPSIs) are explicitly barred from paying interest, yield, or any return to stablecoin holders. It's written into the body of the law itself. The OCC and FDIC can interpret and enforce it through rulemaking. Neither agency can remove it. That requires Congress to amend the statute directly.

The compliance clock is running. As OCC Bulletin 2026-3 confirms, issuers have 18 months after enactment or 120 days after final regulations are published, whichever comes later. The GENIUS Act was enacted in 2025. Final rules haven't been issued as of mid-2026. The hard compliance deadline likely falls in late 2026 or early 2027.

What the Ban Covers and What It Doesn't

The yield prohibition governs the relationship between issuer and holder. A PPSI can't design a token that pays its holder interest or accrues value as a function of underlying returns. On its face, the ban doesn't directly regulate what third-party DeFi smart contracts do with a stablecoin after issuance.

That sounds like a meaningful gap. It closes quickly in practice. If compliant issuers can't produce yield-bearing stablecoins, the supply dries up at the source. DeFi protocols that depend on those tokens as collateral or liquidity lose access to the raw material regardless of what the law says about smart contracts.

One crucial ambiguity remains unresolved. According to the Morgan Lewis analysis published in April 2026, the distinction between a "payment stablecoin" and a "yield-bearing stablecoin" isn't yet fully defined in the OCC's proposed rulemaking. That legal grey zone is where the lobbying fight is currently concentrated.

What Is a Permitted Payment Stablecoin and Who Has to Comply

Under the GENIUS Act, a PPSI is any entity issuing a stablecoin pegged to a fixed monetary value and redeemable on demand. As the Vedder Price law firm analysis from 2025 explains, this definition is broad enough to capture most major USD-pegged stablecoin issuers operating in the US market.

To qualify and operate legally as a PPSI, issuers must:

Obtain a federal or state license

Maintain 1:1 reserve backing in approved high-quality liquid assets

Meet on-demand redemption obligations

Submit to regular audits and regulatory reporting

The OCC handles federal licensing for non-bank entities applying for a new PPSI charter, per OCC Bulletin 2026-3. State-chartered entities can qualify through an equivalence pathway if their home state operates a stablecoin regime meeting a "substantial similarity" standard. The Holland & Knight presentation slides from May 2026 identify this dual-track structure as one of the most operationally significant features of the Act for existing issuers deciding where to register.

The net effect: virtually every major USD stablecoin currently circulating on Ethereum, from issuers with US market exposure, falls within scope.

Why Banks Are Lobbying to Keep the Yield Ban in Place

The banking industry's position on the yield prohibition is straightforward once you follow the funding model.

Traditional banks fund themselves through deposits. Deposit accounts pay interest set by the bank, typically well below the federal funds rate in practice. If compliant stablecoins could also pay yield, bank deposits and payment stablecoins would compete directly for the same pool of consumer savings. The Senate Banking Committee's consumer protection fact sheet frames the yield ban as a safety and stability measure. As the Congressional Research Service report IF13174 notes, the structural effect is to protect the existing bank deposit franchise.

The bank lobby's formal argument runs as follows. Paying yield on a stablecoin is economically equivalent to offering a deposit account. Deposit accounts require full deposit insurance, bank charter oversight, and capital requirements. A stablecoin issuer that pays yield without that regulatory infrastructure is, in their framing, regulatory arbitrage dressed as innovation.

That argument has real substance. It also conflates two things: the systemic risk argument (yield-bearing stablecoins could behave like uninsured deposits in a crisis) and the competitive protection argument (yield-bearing stablecoins would pull deposits from chartered banks). Senate press releases from Senator Thune in June 2025 emphasized consumer protection heavily. The competitive protection argument stayed in the background.

The result is a statutory yield ban that protects bank deposit franchises while wearing the language of safety.

What Yield-Bearing Stablecoins on Ethereum Stand to Lose

Yield-bearing stablecoins are among the fastest-growing asset classes in Ethereum DeFi. These tokens automatically accrue value from underlying returns: short-dated US Treasury bills, money market fund exposure, or lending protocol spreads.

If the issuers of these tokens are classified as PPSIs, they face three options:

Restructure token mechanics to eliminate holder yield and seek a PPSI license

Operate as a yield-stripped compliant stablecoin under the federal framework

Exit the US market and serve non-US users from an offshore structure

None of these options leaves the current DeFi ecosystem unchanged. As the Holland & Knight May 2026 slides document, DeFi protocols that use yield-bearing stablecoins as collateral, liquidity base layers, or inputs to yield aggregators would face a fundamental redesign of their yield-generation model if compliant stablecoins can't pass returns to holders.

The Morgan Lewis April 2026 analysis flags the core problem: the "payment stablecoin vs. yield-bearing stablecoin" distinction is still unresolved in the OCC's proposed rulemaking. Until that line is drawn clearly, issuers can't confidently structure products. Protocol developers can't confidently build around them.

The yield ban doesn't touch DeFi smart contracts directly. But it targets the issuance layer, and that's where the leverage is.

The Federal vs. State Licensing Split and What It Means for Issuers

The GENIUS Act creates two routes to legal operation as a PPSI.

The federal route runs through the OCC. Non-bank entities applying for a new PPSI charter go through the OCC's proposed licensing process as detailed in OCC Bulletin 2026-3. That subjects them to federal supervision, OCC examination, and the full GENIUS Act compliance regime, including the yield prohibition.

The state route is available to smaller issuers, subject to a size threshold defined in the Act. As the preliminary text of 12 U.S.C. Chapter 56 confirms, states can operate their own stablecoin licensing regimes if those regimes are determined to be "substantially similar" to the federal standard. Qualifying issuers can avoid the OCC process entirely.

The Vedder Price 2025 analysis identifies regulatory arbitrage as the key risk. Issuers have a financial incentive to find the most permissive qualifying state. The "substantial similarity" standard is doing a great deal of work to prevent a race to the bottom. How strictly the OCC interprets that standard in final rulemaking will determine whether the state pathway is a genuine alternative or a tightly constrained one.

States without an approved equivalent regime would see their issuers default to federal OCC supervision. Regulatory authority consolidates in Washington regardless of issuer preference.

Where the OCC and FDIC Rulemaking Stands in 2026

Both agencies published proposed rules implementing the GENIUS Act in the first half of 2026. Both remain in the public comment phase.

OCC Bulletin 2026-3, published in May 2026, covers the core PPSI framework: licensing procedures, yield prohibition enforcement mechanisms, reserve asset standards, and the statutory compliance timeline. It's the primary vehicle for translating the statutory yield ban into enforceable federal requirements.

The FDIC's companion proposed rule, published in the Federal Register as 2026-06974 on April 10, 2026, addresses the deposit insurance boundary and what it means for stablecoin issuers affiliated with insured depository institutions. It's a narrower rule than the OCC's but directly relevant to any bank that wants to issue a PPSI.

Final rules haven't been issued as of mid-2026. The Morgan Lewis April 2026 analysis emphasized that the comment window represents the last realistic opportunity for industry participants to shape the yield prohibition's enforcement mechanics before the rules become final.

The 18-month post-enactment clock means the hard compliance deadline falls in late 2026 or early 2027, depending on when final rules are published. For DeFi protocols and stablecoin issuers, that timeline isn't abstract.

Two Scenarios: What Survival or Removal of the Yield Provisions Means for DeFi

The yield prohibition is statutory. Only Congress can remove it entirely. Two meaningful outcomes are in play as rulemaking proceeds.

Scenario A: The Yield Ban Survives Intact

If the prohibition holds in its current form, compliant stablecoins become yield-stripped payment rails. Issuers operating under the GENIUS Act framework would run dollar-pegged tokens that function as efficient payment instruments but generate no return for holders.

As the CRS report IF13174 notes, this outcome would push DeFi yield generation toward non-PPSI structures. Tokenized Treasury bills held outside the PPSI wrapper, offshore-issued yield tokens, and protocol-level mechanisms (lending spreads, liquidity provider fees, restaking) would become the primary sources of on-chain yield. The stablecoin base layer would be yield-neutral. Offshore and non-compliant alternatives would absorb the yield-seeking demand that compliant issuers can't serve.

Scenario B: Yield Provisions Are Amended or Narrowed

A congressional amendment allowing PPSIs to pass through reserve income to holders would change the calculus entirely. The Morgan Lewis April 2026 analysis describes a middle-path distinction being discussed in regulatory circles: separating "discretionary yield" (the issuer actively setting a return rate, closer to a deposit product) from "pass-through reserve income" (mechanically returning interest earned on reserves to token holders).

If that distinction holds in the final framework, yield-bearing stablecoins structured as pure reserve pass-through vehicles could operate legally under the GENIUS Act. The Holland & Knight May 2026 analysis identifies this as the outcome the DeFi and non-bank stablecoin industry is lobbying toward. It would also create conditions for bank-issued yield stablecoins to enter the market, with significant downstream effects on DeFi collateral markets.

The Compliance Window Is Closing

The GENIUS Act's yield prohibition is a structural intervention in how on-chain money works. Not an abstract political disagreement.

Payment stablecoins that can't pay yield become infrastructure: efficient, compliant, and competitively inert relative to yield-bearing alternatives. If the ban holds intact, the yield layer of Ethereum DeFi doesn't disappear. It migrates. Protocols will architect around the restriction, offshore products will absorb yield-seeking demand, and the stablecoin base layer will resemble a payment rail more than a yield-generating asset class.

If the "pass-through reserve income" distinction gains traction in Congress or in the OCC's final interpretive approach, the story shifts. Yield-bearing stablecoins get a legal path. Banks enter the market as issuers. On-chain collateral markets reprice around a new compliant product category.

What happens next depends partly on Congress and partly on how the OCC and FDIC write their final rules. The public comment window on OCC Bulletin 2026-3 and FDIC rule 2026-06974 is the last point where the industry can shape the enforcement mechanics before compliance becomes mandatory. For ETH holders with positions in yield-bearing stablecoin protocols, that window closing is the event to watch in the second half of 2026.
